I'm posting this because I didn't see any similar posts previously...
At first I thought it was an optical illusion, but when running my Thinkpad T41 at 1400x1050 @ 32 bit color using IBM's latest ATI 9000 driver, I saw color banding everywhere in WindowsXP. Basically 32bit and 16bit color settings saw the same level of banding.
It was driving me nuts. I searched this forum and the web up and down and saw at least one other person on this forum with the same problem (but I can't recall the thread due to multiple reboots from my driver experimentation).
I fixed it by going to ATI/AMD's website and downloading the desktop Radeon 9000 catalyst 6.11 drivers. I then went here and used their mod tool per their instructions:

So armed with these two tools, I rebooted to safe mode and uninstalled all 3 of the ATI entries in the Add/Remove software panel.
Reboot back into normal mode and installed the new Catalyst drivers. Reboote again and the color banding is almost unnoticeable now. Plus, I have the latest performance driver and the Catalyst Control Center tool which is awesome.
If you're stuck with 16-bit color on your T4x...
